Epsilon Theory

Active managers claim to beat markets through superior analysis. But market participants beat markets through something else entirely. They profit from the predictable behaviors of other market participants, not from being right about fundamentals. This relationship is real. It's consistent. And it's largely invisible to the people being exploited.

• Pension funds don't move markets for economic reasons. They move them because they need diversification and inflation protection. A trader who understands these behavioral patterns can consistently profit from the movement itself, regardless of whether the fundamental outlook changes.

• The most consistent alpha generators aren't analyzing companies. They're analyzing the behaviors of non-economic market participants. This creates an informational edge that's fundamentally different from traditional fundamental analysis.

• These strategies don't scale like normal businesses. A parasite can only grow as large as its host population allows. This limitation is built into the structure of how behavioral exploitation works.

• The real puzzle is capacity. How much can these strategies grow before they become visible to their hosts? Evolutionary biology has tools for answering this question, but the investment industry mostly guesses.

• If these strategies work through invisibility, what happens when they're no longer invisible? The very act of understanding them as parasitic strategies might change how markets function.
